You would use a diecutting machine - there are several at different price points.  I bought this one:

http://www.amazon.com/Cricut-29-0001-Personal-Electronic-Cutting/dp/B000W5I9OC/ref=sr_1_1?ie=UTF8&qid=1304624543&sr=8-1

Then you buy craft vinyl.  I got mine here:

http://www.craftvinyl.com

Unless you want to use the font that comes with the machine, you either have to buy additional font cartridges or buy the Sure Cuts A Lot software (which will let you use almost any font):

http://www.craftedge.com/index.html

The software has an excellent webpage with lots of how-to videos.

Here's a video that shows how to use the machine to make vinyl lettering:

It seems like a lot, but once you figure it out, it's really quite easy.

No - you can even run it through the dishwasher!  If you want to remove it, you can, but it will leave a sticky residue you can wash off with a scrubbie sponge.
